Franchise Resales Regulatory & Purchase Due Diligence

Federal Regulatory Directives & Candidate Due Diligence Protocols for Existing Unit Transfers

1. Federal & State Regulatory Governance

FTC Franchise Rule & State Statutory Directives
FTC Exemption (16 CFR § 436.1)Pure franchisee-to-franchisee transfers are exempt from mandatory FDD delivery only if the franchisor’s involvement is limited strictly to approving or disapproving the transaction.
Active FDD TriggersIf the franchisor participates in negotiations, modifies contract terms, or requires execution of the then-current Franchise Agreement, mandatory FDD delivery applies (14-day rule).
State Registration LawsIn registration states (e.g., CA, NY, IL), franchisors must maintain an active, registered state FDD if a new agreement or material modification is executed with the buyer.
Item 20 Churn TrackingFranchisors are legally mandated to disclose multi-year unit transfer statistics in Table 2 of FDD Item 20, detailing transfers relative to overall system stability.

2. Candidate Franchisor Due Diligence Protocol

  1. 01 Transfer Eligibility & Contract Terms

    • Right of First Refusal (ROFR): Confirm if the franchisor holds an ROFR option to step into buyer’s terms.
    • Contract Structure: Verify if buyer assumes remaining term or executes current 10/15-year agreement.
    • Transfer Fees: Audit FDD Item 6 & Item 17 transfer fee obligations.
  2. 02 Capital Improvements & PIP Audits

    • Inspection Report: Request formal franchisor Property Improvement Plan (PIP) or facility inspection.
    • Mandatory Remodels: Identify required equipment upgrades, POS migrations, or exterior re-imaging.
    • Capital Expense: Factor mandatory post-closing updates into purchase capitalization.
  3. 03 System Financial Benchmarking

    • Item 19 Alignment: Cross-examine seller P&L statements against FDD Item 19 earnings data.
    • AUV Variance: Benchmark local unit revenue against system Average Unit Volume (AUV).
    • Ad Fund Audit: Review local and national ad fund obligations under FDD Item 11.
  4. 04 Candidate Approval & Onboarding

    • Approval Criteria: Confirm franchisor net worth, liquid capital, and experience thresholds.
    • Training Obligations: Verify mandatory HQ training modules, schedule, and tuition fees (Item 11).
    • Travel & Lodging: Factor candidate onboarding costs into transaction budget.
  5. 05 System Health & Default Status Audit

Verify seller is in full compliance and good standing regarding royalty payments, ad fund fees, and vendor accounts payable. Audit FDD Item 20 churn rates to ensure the specific resale location is not part of a broader, systemic unit failure pattern.
